# Conducting Risk Appetite Frameworks

## When To Use

- Board or senior management requests a formal risk appetite statement or refresh of an existing one
- New business line, product launch, or market entry requires articulated risk boundaries

## Inputs To Gather

- **Existing risk policies** — current risk appetite statement (if any), limit frameworks, risk taxonomy
- **Loss history and incident data** — historical losses, operational risk events, near-misses over 3-5 year window

## Workflow

1. **Map risk taxonomy to strategic objectives** — Align each material risk category (credit, market, operational, liquidity, compliance, reputational, strategic) to the specific business objectives it could impair. Confirm the taxonomy is current and covers emerging risks (cyber, climate, model risk).

2. **Define appetite hierarchy** — Establish three tiers:
   - **Risk appetite** — aggregate level of risk the board is willing to accept in pursuit of strategy (qualitative statement + headline metric)
   - **Risk tolerance** — maximum acceptable deviation from appetite before escalation triggers activate (quantitative boundary per risk type)
   - **Risk limits** — operational thresholds assigned to business units, desks, or portfolios that cascade from tolerance levels

3. **Draft qualitative appetite statements** — Write plain-language statements per risk category that express directional intent. Example structure: *"The firm accepts [low / moderate / elevated] [risk type] risk in pursuit of [objective], and will not accept exposures that [bright-line boundary]."*

4. **Set quantitative metrics and thresholds** — For each risk category, specify:
   - Metric (e.g., VaR, expected loss rate, LCR, NSFR, operational loss as % of gross revenue)
   - Green / amber / red zone boundaries
   - Measurement frequency and data source
   - Escalation path when amber or red is breached

5. **Stress-test calibration** — Validate proposed limits against historical stress scenarios and hypothetical tail events. Confirm the firm can absorb losses at the stated appetite level without breaching regulatory minimums or triggering recovery plan indicators. Adjust limits if stress results show insufficient headroom.

6. **Cascade limits to business units** — Allocate aggregate tolerances across business lines using a consistent methodology (e.g., proportional to risk-weighted assets, earnings contribution, or strategic priority weighting). Document allocation rationale.

7. **Design monitoring and breach protocol** — Define:
   - Dashboard reporting cadence (daily for market/liquidity, monthly for credit/operational, quarterly for strategic/reputational)
   - Breach notification timelines and responsible officers
   - Remediation expectations (return-to-green plans, temporary limit waivers, board reporting)

8. **Obtain governance approval** — Present the complete framework to the board risk committee (or full board) for formal adoption. Document the approval, effective date, and next scheduled review.

## Output

Deliver a **Risk Appetite Framework Document** containing:

- Executive summary with board-level qualitative appetite statements
- Risk-by-risk metric table: risk category | metric | green threshold | amber threshold | red threshold | measurement frequency | data owner
- Limit allocation schedule by business unit or legal entity
- Breach escalation matrix with roles, timelines, and remediation expectations

## Quality Checks

- Every qualitative statement has at least one corresponding quantitative metric — no orphan statements
- Thresholds are internally consistent: business unit limits aggregate to no more than entity-level tolerance
- Stress test headroom exists between red-zone boundary and regulatory/recovery plan trigger levels
- Metrics are measurable with existing data infrastructure; flag any that require new data feeds with [VERIFY]
