# Managing Debt Covenant Compliance

## When To Use

- Preparing quarterly or annual compliance certificates for lenders
- Monitoring financial covenants mid-period to flag potential breaches early

## Inputs To Gather

- **Credit agreement** (or indenture): Full executed document including all amendments, waivers, and side letters — focus on the definitions section and financial covenant article
- **Financial statements**: Most recent quarterly/annual financials (income statement, balance sheet, cash flow statement) on the basis specified in the agreement (GAAP, IFRS, or adjusted)
- **Permitted adjustments schedule**: Pro forma adjustments, add-backs (e.g., non-cash charges, restructuring costs, acquisition synergies), and any lender-approved modifications to standard definitions
- **Prior compliance certificates**: Last 2-4 certificates to confirm calculation methodology continuity and catch definitional drift
- **Debt schedule**: Outstanding principal, drawn revolver balances, letters of credit, and any off-balance-sheet obligations that count toward indebtedness definitions
- **Material pending transactions**: Any signed LOIs, board-approved capital plans, or dividend declarations that could affect forward-looking compliance

## Workflow

1. **Extract covenant definitions** — Pull each financial covenant from the credit agreement (e.g., Maximum Total Leverage Ratio, Minimum Interest Coverage Ratio, Minimum Consolidated Net Worth, Maximum Capital Expenditures). Map every defined term back to its contractual definition — do not substitute standard textbook definitions. Note any "stepping" thresholds that tighten or loosen over the facility term.

2. **Build the calculation model** — For each covenant, construct the numerator and denominator using the agreement's definitions:
   - Identify the measurement period (trailing four quarters, single quarter, rolling twelve months) [VERIFY against agreement]
   - Determine whether Consolidated EBITDA uses the agreement's specific add-back/exclusion list or a generic proxy
   - Apply permitted pro forma adjustments for acquisitions/dispositions completed during the measurement period

3. **Run compliance calculations** — Populate each ratio using the gathered financial data:
   - Total Leverage Ratio = Consolidated Total Debt / Consolidated EBITDA (per agreement definition)
   - Interest Coverage Ratio = Consolidated EBITDA / Consolidated Interest Expense
   - Fixed Charge Coverage Ratio = (EBITDA - Capex - Taxes - Distributions) / Fixed Charges [VERIFY exact components]

   - Model stress scenarios: revenue decline of 10-20%, margin compression, or incremental debt from a pending transaction

5. **Prepare the compliance certificate** — Draft or review the officer's certificate in the form required by the credit agreement:
   - Confirm the reporting period and delivery deadline [VERIFY — typically 45-60 days after quarter-end, 90-120 days after fiscal year-end]
   - Attach detailed calculations showing each step from financial statements to final ratio

6. **Escalate if breach is likely** — If any covenant is at risk:
   - Notify treasury, legal, and senior management immediately

   - If breach is unavoidable, prepare a waiver or amendment request to the administrative agent with supporting projections showing a return to compliance
   - Document the timeline — most agreements provide a cure period of 15-30 days after delivery of the compliance certificate [VERIFY]

- Every defined term in the calculation traces back to a specific section of the credit agreement — no substituted or assumed definitions
- Add-backs and exclusions match the permitted adjustment list exactly; no unapproved items included
- Measurement periods align with the agreement (LTM vs. single quarter vs. fiscal year) and pro forma adjustments use the correct acquisition/disposition dates
- Calculations tie to the audited or reviewed financial statements; any management adjustments are clearly labeled and supportable
- Prior-period calculations are consistent — if methodology changed, the reason is documented
- Compliance certificate uses the exact form and representations required by the agreement exhibit
- Delivery deadline is tracked and met — late delivery can itself constitute a default [VERIFY]
