After 20 years, Business B is worth 6.2x more than Business A. The difference is entirely driven by the reinvestment rate and the rate of return on that reinvestment.

### The Implications

**1. Time is the friend of quality and the enemy of mediocrity.** Over short periods, a cheap stock can outperform an expensive quality stock through multiple expansion. Over 10+ years, the compounding math dominates. This is why Munger said the ideal holding period is "forever" — for the right business.

**2. The initial price matters less than you think (for true compounders).** If Business B trades at 30x earnings and Business A at 10x earnings, Business B still generates more total value after roughly 7-8 years. ROIC is only half the equation. A company earning 40% ROIC on a $10 million capital base that can't grow is worth far less than a company earning 20% ROIC on $1 billion that can reinvest at those rates for decades.

**Runway length** depends on:
- **Total addressable market**: How large is the opportunity? Is the company at 5% penetration or 50%?

### Component Analysis

**Earnings growth** — The most sustainable source of returns. Driven by revenue growth and margin expansion. For quality compounders, earnings growth is primarily organic and reflects reinvestment at high ROIC.

**Multiple change** — The most volatile and least predictable component. A stock can go from 15x to 25x earnings and generate 67% return without any change in the underlying business. It can also go from 25x to 15x and generate -40% return with growing earnings. Over very long periods (10+ years), multiple change contributes relatively little to total return — the starting and ending multiple tend to converge toward a sector-appropriate norm.

**Dividend yield** — The most ignored and most reliable component. A 3% dividend yield compounded over 20 years contributes significantly to total return. Dividends are particularly valuable because they represent cash in hand, not paper gains.

**Buyback yield** — When a company buys back shares below intrinsic value, it's value-accretive for remaining shareholders. When it buys back above intrinsic value (which most companies do — they buy most aggressively when the stock is highest), it destroys value. Track the share count over time: if share count is declining while the company is growing earnings, buybacks are working. If share count is flat despite massive buyback spending, SBC dilution is offsetting buybacks.

The ideal quality compounder delivers returns primarily through earnings growth (60-80% of total return), supplemented by a modest dividend/buyback yield (10-20%), with minimal dependence on multiple expansion (0-20%). ### Gross Margin Stability

Gross margins reveal pricing power and competitive position:
- **Stable gross margins (within 2% band over 5+ years)**: Indicates consistent competitive position and pricing power. The business is not facing margin pressure from competitors or input costs.
- **Expanding gross margins**: Mix shift toward higher-margin products, increasing pricing power, or declining input costs. Positive if sustainable.
- **Compressing gross margins**: Competition, commodity cost inflation, or loss of pricing power. The most concerning quality signal.

- Explaining why an initiative failed, not just celebrating successes

## Wonderful Company at Fair Price — Determining What to Pay

### Reverse DCF

Instead of building a DCF to estimate intrinsic value, work backward from the current stock price to determine what growth rate the market is implying.

**Method**:
1. Take the current stock price and enterprise value
2. Assume a reasonable discount rate (WACC or your required return)
3. Assume a reasonable terminal growth rate (2-3%)
4. Solve for the revenue growth rate and margin trajectory that justifies the current price
5. Ask: Is the implied growth rate achievable? Is it above or below what the business can realistically deliver?

**Interpretation**:
- If the market implies 5% growth and you believe the business can grow at 12%, the stock is undervalued.
- If the market implies 20% growth and the business has historically grown at 15%, the stock is pricing in acceleration that may not happen.

- A tariff on imported steel (first-order: domestic steel producers benefit) leads to higher input costs for manufacturers (second-order: auto companies, appliance makers, construction firms suffer).
- A new regulation increasing compliance costs (first-order: costs go up for all players) disproportionately burdens small players who can't amortize the cost (second-order: large incumbents gain market share).
- A technology that reduces costs by 50% (first-order: margins improve) attracts new competition and eventually prices adjust (second-order: margins revert, but volume increases — capital-light businesses benefit more).

## Practical Checklist — 10 Questions to Evaluate a Quality Compounder

1. **Is ROIC consistently above 15% over a full cycle?** Calculate ROIC for the last 10 years. Is it stable, improving, or deteriorating? Adjust for goodwill, leases, and SBC.

2. **Can the company reinvest at those ROIC levels?** What is the addressable market? What percentage has been penetrated? Are there adjacent opportunities? Is pricing power a growth lever?

3. **What is the moat, and is it widening or narrowing?** Identify the specific competitive advantage (network effects, switching costs, intangibles, cost, scale). Look for erosion signals: declining market share, rising customer acquisition costs, loss of pricing power.

4. **Are gross margins stable or expanding?** Gross margin compression is the earliest signal of competitive deterioration. Track the 5-year trend.

5. **Is revenue predictable?** What percentage is recurring/contractual? What is the customer retention rate? How diversified is the revenue base?

6. **How capital-light is the business?** What is capex as a percentage of revenue? What is the working capital intensity? Does growth require proportional capital, or is there operating leverage?

7. **Does management allocate capital well?** Track the capital allocation scorecard: returns on organic investment, acquisition track record, buyback timing, dividend sustainability, balance sheet prudence.

8. **Does management have skin in the game?** What is insider ownership? Is management buying stock on the open market? Are incentives aligned with long-term value creation (ROIC-based, long vesting periods)?

9. **What could kill the compounding?** Map the specific risks: disruption vectors, regulatory threats, market saturation, management succession, capital allocation errors. How likely is each? How severe?

10. **What am I paying?** Run a reverse DCF — what growth is implied by the current price? Is it reasonable, optimistic, or euphoric? What is the owner yield? Would Buffett be comfortable owning this at this price if the stock market closed for 10 years?

If a company passes all 10 questions, it is a rare and valuable business. The correct action is to buy it at a fair price and hold it for a very long time.
